If domestic inflation exceeds foreign inflation,
then the purchasing power of the domestic
currency falls relative to the foreign currency.
There is proportional depreciation.
For example, if inflation in Australia exceeds
Japan’s inflation by 2% per year, the
purchasing power of the $A falls 2% relative
to the yen. The foreign exchange value of the
$A should therefore depreciate 2% per year.
