It describes the relationship between long term and shorter term interest rate of bonds with similar risk profile with different maturities. Bond yield and bond maturity normally have a positive relationship due to the fact that longer term bonds has a risk premium associated with interest rate risk and liquidity risk to compensate the privilege of holding shorter term bond. When the yield curve is upward sloping, it is an indication that the future short term interest rate is going up. Using the arbitrage principle we have: (1+y2)2 = (1+r1)(1+f2) +rp2 Where f2 is the forward rate starting from the end of first period to t=2. Since the shorter term interest rate is lower, it indicates that the future short term interest rate is likely to go up. If the market interest rate decreases in the brink of a recession, the cost of debt of a company would decrease or stay the same, especially for bigger firms who have a better borrowing power with the bank. Banks normally experience liquidity problem when recession sets in and introduce limit on borrowing and harder lending rules and conditions: for example, tighter control over borrowers, stringent rules in the debt covenants, more frequent reporting to banks on agreed upon financial ratios, etc. This is an implicit cost for the borrowers to bear which points to a higher borrowing cost. Or firms might not be able to borrow at all, which can indicate the real interest rate is infinite. The cost of equity also changes: due to down term of the business cycle forecasting, market value of the firm may decrease due to uncertain profit in the future. The debt ratio can have increased which points to higher risk of bankruptcy. Thus, the required return on equity may have increased. This result in a reduced stock price.
